A character who is flat-footed does not gain the benefits of ranks in the Defense skill, only gaining benefits from his or her Dexterity bonus.
A character is flat-footed at the start of combat, before taking an action, as well as any round in which the character is unable to take any actions (such as a character who has been stunned twice, or staggered on a hit). Note that using a Ready action or Refocus action are both sufficient for a character to avoid being flat-footed.
A character may also be rendered flat-footed after an opponent Subdues the character.
